It will get used when an item is marked as lost. It will work for notforloan and other values, but for "itemlost" the behaviour will be weird: If you mark an item as lost from the batch item tool or the item list view, you will select a value for itemlost already. So we could restrict the pref to the "Holds awaiting pickup" page (pref UpdateItemWhenMarkedLostFromHoldsAwaitingPickup ??)
